I had no issues following the instructions in the README. I do get a similar error if I do not actually fill in my sandbox credentials in the config.properties file. Are you actually using your sandbox credentials? Or did you leave them as the fake example ones?
My Java Version:
$ java -version
java version "1.8.0_40"
Java(TM) SE Runtime Environment (build 1.8.0_40-b27)
Java HotSpot(TM) 64-Bit Server VM (build 25.40-b25, mixed mode)
Installed gradle via homebrew
$ brew update && brew install gradle

I made some progress, but now I when I debug through the program I can see piece trying to generate clientToken is returning 404 error.
Line 45 in CheckoutController:
String clientToken = gateway.clientToken().generate();
Here is the URL that it generates:
https://api.sandbox.braintreegateway.com/merchants/m4v56xyx7knjg2jk/client_token
Any ideas?

This doesn't look like an issue with the example repo. You should contact Braintree support and link them to this issue. They'll be able to examine your account and see if anything looks out of place.
