Hm, I don't think this is something I've ever tried. Library modules ARE different than app modules, in that the library code and test code get packaged together in the same instrumentation APK (there's no separate standalone APK). I could imagine that this might cause problems for Test Butler, but I'm not sure exactly what the problem would be.

One workaround would be to have a sample app for your library and put the instrumentation tests there instead.

Sure, that can't hurt. We can investigate this a little more, but I suspect it might not be possible to fix. If it's not, we can at least document this in the README

I figured it out actually! I didn't have a test manifest for my library defining that I was using the read/write permissions (we use them for capturing screenshots in tests, not as part of the library app).

Maybe you could add that to your readme? "Don't be dumb and forget to actually add your uses-permission in your manifest." I think most people wouldn't make that mistake so its probably not necessary.
